Who's one of the most demented characters in the VG world? Yamazaki from Fatal Fury/King of Fighters comes to my mind when I think of lunatics. This guy's just off the wall in his craziness. Ninja from Metal Gear Solid is also a good candidate, even if he's not all that evil deep down. Oh, and I'm not counting out Sephiroth either. He keeps it cool on the outside, but the reason why he wants to bring destruction is one very crazy and fecked-up reason indeed, and to explain it would not only be a flipping huge spoiler for those who have not beaten FFVII, but it's too much to type, and I'm going to bed soon. :P

Zan/Johnny from Rising Zan: Samurai Gunman (ps1)
-a combination of cowboy, ninja who is proficient with both a gun and a sword
Boogerman from game of the same title (Gen, SNES)
-a fat balding janitor who gets sucked into an alternate dimension, where his superpowers involve, uh....farting, burping and flicking boogers. A fun, underrated game though.
Earthworm Jim (various)
-what the hell else needs to be said? An earthworm in a space suit.

That guy from Vice CIty is freaking nuts though. Who else has the balls to shoot a cop point Blank. lol.
That guy from Metal SLug has balls of steel to. He shoots down helicopters.

The big, angry decapitated samari head that eats zombies and shoots fireballs out of his mouth in Zombie Nation for the NES, gets my vote. He also happens to be the main character that you control whilst trying to save America.

I'd have to say Albedo. Gotta love a guy who keeps ripping off his head and growing a new one. He has neat music, too.

.. the suicide bomber fisherman in YO NOID. they launch themselves at you, and if they miss you, they smash into buildings and detonate. Not terribly P.C., is it? ;)

Luca Blight in Suikoden II comes to mind. He's insane in the membrane! I still can't believe how sadistic he was... and how freaking difficult it was to take him down. Boy, oh boy was it satisfying when I finally put that sick dog to sleep.
Also, Wario is pretty demented, but in a fun sort of way. Who else would purposely injure himself to break through walls and reach out of the way platforms?

Still wins one of the best 50 games of all time. Top 5 for Genises in my opinion. My mom wouldn't let me and my sister play it when we were younger. SO my dad used to go rent it at BlockBuster for us.
