This is nifty. Are there any mark III games that won't work on a regular SMS1? If so, would this mod make an SMS compatible with these Mark III games?

I don't know, but you would have to make a Mark III to SMS adapter first, seeing as the cart's aren't the same size, and I don't think they have the same pinout.
Though, Check SMSPower's Dev section, someone recently posted a SMS to Mark III schematic, if you're interested in building one.
Hmmm... I assume that you mean a momentary push button? Is there anything preventing the use of a toggle switch instead? I'd prefer to have a SMS/Mark 3 toggle than to hold down a button at start.
Edited due to updated info, and my own stupidity.
Ok, I did some more testing, and it seems the MOD was fine, but the button I used was faulty, thus producing somewhat mixed results when booting in Mark III mode.
And after some first-hand research, I've come to the conclusion that you CAN use a switch instead of a button, if you choose. If you decide to use a switch, solder the wire to pin 34.
Pin 31 is tied to controller 1, and pin 34 is tied to controller 2. These pins are only used for the light-phaser, so if you use a switch, you can't play 2 player light gun games when the system's switched to Mark III mode. But that's no big deal, because the ONLY game that can be played with 2 light gun's is Gangster-town, and that game doesn't have a Mark III mode in it.
